Europe’s industrial policy paradox: trade shields backfire as manufacturers warn of irreversible decline

Trade defenses, regulatory density, and soaring energy costs threaten downstream manufacturers as leaders debate a path to competitiveness

A deepening policy rift is opening across Europe as policymakers struggle to protect heavy industries without suffocating downstream manufacturers, intensifying fears that the continent is facing an irreversible wave of deindustrialization. Industry executives frequently point to the domestic appliance sector to illustrate this regulatory density: a single commercial washing machine manufactured in Europe is currently subject to at least ten separate pieces of overlapping EU legislation. These range from ecodesign mandates and chemical safety regulations to waste management directives and supply chain due diligence requirements.

While the European Union has rolled out trade defenses and carbon tariffs to shield domestic producers, a growing chorus of manufacturers and political leaders warn that these measures, combined with soaring energy costs and a dense regulatory apparatus, are actively undermining European competitiveness on the global stage. The debate arrives at a critical juncture for European industry. For years, analysts have warned that the bloc is structurally losing ground to Asian competitors, particularly China, which have successfully built highly integrated manufacturing ecosystems. These competitors combine raw material supply chains, component production, software capabilities, and direct consumer platforms under highly subsidized, lower-cost structures.

To combat carbon leakage and unfair foreign competition, the EU has deployed defensive trade frameworks, most notably the Carbon Border Adjustment Mechanism (CBAM) and strict steel safeguard quotas. CBAM, which entered its transitional phase in October 2023 and will be fully phased in by 2026, designed a system to levy a carbon tax on energy-intensive imports like steel, aluminum, cement, and electricity. While these policies are intended to level the playing field for primary European producers who face high compliance costs under the EU’s Emissions Trading System (ETS), they have triggered severe unintended consequences downstream.

Manufacturers of finished goods—ranging from automotive giants to home appliance makers—argue they are being squeezed from both sides. They must absorb the inflated costs of protected European raw materials, yet they face fierce competition from foreign finished goods that are imported without being subject to the same carbon levies on their component parts. Industry representatives warn that downstream manufacturers cannot continue to absorb these mounting input costs without a comprehensive industrial strategy that actively supports modernization, offsets compliance costs, and stimulates market demand for highly efficient, premium European products.

Despite these headwinds, industry advocates argue that European decline is not a foregone conclusion. They point to underlying industrial resilience, highlighted by periods of strong operational momentum. For instance, S&P Global’s Eurozone manufacturing Purchasing Managers’ Index (PMI) previously rallied to a high of 52.7 in August—marking its strongest reading since May 2022—while factory output growth hit a four-and-a-half-year high. But converting this fundamental engineering capability into sustained commercial scale has become increasingly difficult under the weight of Europe’s current regulatory and economic landscape.

This regulatory and economic squeeze has triggered sharp pushback from national governments and European lawmakers. Adolfo Urso, Italy’s Minister for Enterprises and Made in Italy, alongside several prominent members of the European Parliament, has led calls for a major overhaul of how Brussels handles industrial policy. Urso and his allies have demanded stronger safeguards against unfair global trade practices, more rigorous scrutiny of non-EU imports, and direct, robust funding mechanisms to support strategic manufacturing sectors.

Energy costs in Europe remain multiple times higher than those in North America and parts of Asia, directly impacting operating margins. Furthermore, European capital markets remain deeply fragmented, preventing companies from raising the scale of private investment available to competitors in the United States. The long-delayed Capital Markets Union (CMU)—first proposed by the European Commission in 2015 to integrate Europe’s capital markets and unlock trillions of euros in private investment—has stalled amid national disagreements, leaving European start-ups and industrial giants heavily reliant on bank loans rather than deep equity markets.

The political urgency has been further amplified by the landmark report on European competitiveness released in September 2024 by Mario Draghi, the former Italian Prime Minister and European Central Bank President. Draghi’s report concluded that Europe faces an “existential challenge” if it does not urgently coordinate its decarbonization efforts with its industrial goals, warning that the bloc needs up to €800 billion ($863 billion) in annual investment to remain globally competitive.

Beyond trade policy, the sheer volume of European regulatory compliance has emerged as a primary bottleneck for industrial investment. While individual environmental, safety, and circularity laws are designed with sustainable policy goals in mind, their compounding effect has created a severe administrative burden. In response, European Commission President Ursula von der Leyen has championed the “Clean Industrial Deal” as a core priority for her administration. The initiative is intended to transition from broad climate policy ambitions into concrete economic instruments that can deploy funding rapidly, streamline regional regulations, and protect domestic manufacturing from geopolitical shocks.

However, industrial groups caution that Europe can no longer afford to lose time in policy deliberations. Economists warn that once manufacturing capacity is shut down, factories shuttered, specialized skills dispersed, and supply chains permanently relocated to other regions, the industrial infrastructure rarely returns. As global competition intensifies, the coming decade is expected to favor regions that can translate engineering innovation into rapid commercial scale. For Europe, achieving that scale will depend on whether its leaders can successfully transition from regulatory enforcement to creating the stable, cost-competitive conditions necessary to justify long-term industrial investment.
