This represents the currency’s strongest performance since September 2022 and marks the third consecutive session of gains for the index.

Market analysts point to China’s diversified energy infrastructure and its relatively limited direct exposure to the conflict involving Iran as primary drivers for the currency’s resilience. While many Asian peers have faced downward pressure, the offshore yuan gained 1% against the U.S. dollar through May, outperforming the majority of major regional currencies.

Onshore market dynamics have shifted in favor of the local currency. Traders, speaking on condition of anonymity, reported that domestic clients have been net buyers of the yuan since last week. While state-owned banks continue to provide U.S. dollar liquidity, they have done so at gradually reduced levels, effectively allowing more room for the yuan to appreciate.

Fiona Lim, a senior foreign exchange strategist at Malayan Banking Bhd, suggested that the People’s Bank of China (PBOC) appears comfortable with the current trajectory. Lim noted that recent daily fixings indicate the central bank may view a stronger yuan as a tool to combat imported inflation. She added that the currency’s trade-weighted strength is likely to persist, particularly if U.S. Treasury yields remain at elevated levels.

Despite the rally, the pace of future gains may be moderated by Beijing’s long-standing preference for exchange rate stability. Stephen Chiu, chief emerging markets strategist at Bloomberg Intelligence, indicated that policymakers have several tools available to curb excessive appreciation. These include setting significantly weaker daily fixings, utilizing “moral suasion” within the domestic market, or increasing the foreign exchange reserve requirement ratio to tighten dollar liquidity.

The Chinese yuan climbed to its highest level in nearly four years against a basket of its major trading partners’ currencies on Tuesday, as investors increasingly position Chinese assets as a regional safe haven amid escalating geopolitical tensions in the Middle East.
